SACRAMENTO, Calif. -- California's controller will start paying many of the state's bills with IOUs as soon as Thursday after lawmakers failed to close the state's worsening budget deficit, adding a new measure of indignity to a state sinking deeper into dysfunction.

Lawmakers' failure to act on Tuesday, the end of the fiscal year, also widened California's deficit from what already had been a whopping $24.3 billion _ more than a quarter of its general fund.

The failure to balance the state's main checkbook and the looming IOUs prompted Gov. Arnold Schwarzenegger on Wednesday to declare a fiscal state of emergency.

Inside the state, the fights between lawmakers are heating up. From the L.A. Times:

A meeting of Schwarzenegger and the state's top four legislative leaders ended abruptly within half an hour. Assembly Speaker Karen Bass (D-Los Angeles) charged out of the governor's office, clearly distraught, and walked briskly down the hall.

"He broke it. He should fix it," Bass said tersely, alluding to Schwarzenegger's refusal to accept a budget deal that would have averted IOUs but not closed the entire deficit. "Nothing more to say."


Under the declaration of emergency, state offices will be closed three days a month to conserve cash. If the Legislature fails to solve the deficit within 45 days, it cannot adjourn or act on other bills until the crisis is resolved.

The partial government shutdown also will lead to a third furlough day for 235,000 state employees, bringing their total pay cut this year to about 14 percent.

"California needed the Legislature to act boldly and with conviction. Their response was not a solution to California's budget problem but an invitation to actually a bigger financial crisis," Schwarzenegger told reporters Wednesday.

On Tuesday, as the previous fiscal year was drawing to a close, the Senate rejected three bills designed to save $5 billion, including $3.3 billion in education funding cuts that had to be enacted. Passing those bills would have given the Legislature time to work out a broader solution to the deficit and delayed the need for IOUs.

Instead, the budget shortfall is set to grow even wider because of California's complicated school funding formula, meaning the state will not have enough money to pay all its bills.

State Controller John Chiang said his office is prepared to issue IOUs totaling $3.3 billion in July.

Senate Minority Leader Dennis Hollingsworth said neither he nor his Republican colleagues wanted to see California resort to IOUs to pay its bills, but he said Democrats had refused to make sufficient spending cuts to solve the shortfall.

"It's unfortunate that we're at this point," said Hollingsworth, a Republican.

It will be the first time since 1992 that California will have issued IOUs. The move is almost certain to further damage the state's credit rating, already the lowest of any state, saddling taxpayers with billions of dollars in higher interest payments on bonds that have yet to be sold.

Issuing IOUs _ formally referred to as individual registered warrants _ also will have real-world consequences for those on the receiving end. Small businesses that rely on state contracts will be most affected.

"It really doesn't affect the million-dollar companies. It's the smaller ones that will get hit," said Paul Nguyen, director of Care Now Staffing, a Southern California company that employs a dozen medical professionals.

The IOUs also will be sent to California counties, which now must find other ways to fund a wide array of social programs, ranging from alcohol abuse and mental health treatment to services for the elderly and disabled. California's universities were evaluating ways to assist students whose grants will not be funded to pay education expenses.

It was unclear whether some of California's largest banks will accept the state's IOUs as payment. They would be paid back, with interest, but the state's precarious financial condition and legislative gridlock might be making some bankers nervous.

Bank of America announced Wednesday it would cash the IOUs for its customers through July 10, bank spokeswoman Colleen Haggerty said. Schwarzenegger and state officials asked other banks to do the same, noting that California has never defaulted.

"We will make those payments," he said. "We are responsible."

Jct: There’s nothing wrong with small denomination California State IOUs if I or anyone else can pay their taxes with them. When Argentina’s government workers were faced with cuts, their unions talked 6 state governments into paying them with small-denomination state bonds which could be used to pay for state services and taxes and which everyone accepted as useful currency. Best of all, when the local currency is pegged to the Time Standard of Money (how many dollars per unskilled hour child labor) Hours earned locally can be intertraded with other timebanks globally! In 1999, I paid for 39/40 nights in Europe with an IOU for a night back in Canada worth 5 Hours.

Too bad California State IOUs won’t be accepted in payment for state taxes and services like state bonds were in Argentina. Too bad California State IOUs will be denominated too big to use as local currency. Too bad Argentina people were smart enough to avoid the tent-cities catastrophe and California people are too stupid to follow their example.

Unions and special interests will not let him fix it. Fact is, Davis tried to 'fix it' but the unions and special interest would not let him either. Until the two major parties and the 'supporters' are purged from politics...CA is the end result for us all. I suspect NY is next.

Another person relying on memes to reason for them!

If the 2/3 rule is such a roadblock, explain how the largest tax increase by any state in US history was passed in Feb? $16 billion in new taxes. Then when the people were asked to vote on even more taxes with Prop 1A they rejected it. Even in districts like San Fransisco.

Add to that the fact that the state budget doubled in the last 10 years from $70 billion in 1999 to $140 billion in 2008 while population and inflation did NOT double. I'd really like to hear you reconcile your 2/3rds/Prop 13 meme with the facts.

Try posting facts instead of Jarvisite talking points. The state general fund budget for 2000-2001 was $78 billion. For 2008-2009 it was $103 billion. (32%) Over the same time frame, the state's population increased from 33 million to 38 million. (15%) Throw in the fact that the state's bond rating went from AA in 2000 to lowest in the nation today, and debt service becomes a big part of the difference.

Anybody who still claims proposition 13 has not crippled California is simply ignoring historical fact.

someone stated here that texas gets 97 cents back for every dollar they put in. That is false. It is 88 cents. and yes alaska gets about a buck fifty. so my question to liberals is this....why are states sending money to the feds, just to get it back?

tax increases do not solve anything. They need to stop spending money they do not have. how is it that liberals do not understand economics 101. Gov't only exists if there is a tax base. Why do you think all those bonuses went out to wall st? because NY would be in Cali's position right now if the tax revenue from those bonus' didn't come in.

obama was a feel good guy. A master at the english language(his speech writer too).

Arnold now proposes a $15 tax on the DMV license to pay for the parks. A tax that would have paid for EVERYTHING that was "wrong" with Davis's budget woes after Enron. But Arnold yelled "Hasta la vista to the car tax, baby!" while soon to be McCain manager Schmidt helped wield a huge wrecking ball at a car -- what theater, darling!

If California is too big to fail, then why don't they split it into 2 states, North California and South California just like we have N. and S. Dakota and Carolina. A smaller government for each half could be a more efficient government. The only problem is that we would have to change our flag again to have 51 stars.

Oh, to dream a little dream. I've been praying for that for years, but.... it will never happen and the main reason fuelie is water rights. Socal has to buy our norcal water. Most agriculture is in northern ca in the central valley. If we really split the state I'm not sure what food or water sources socal would have unless they bought them.

Actually, madam, the fiscal crisis is mostly about Prop 13 (can't spend adequately) and the two thirds rule (you guys keep stonewalling sensible budgets). This is not a science experiment. You are not "proving" anything by running CA into the ground. In fact you have made yourselves unelectable for the next, oh, I guess two decades.

California is a disaster. The only hope seems to be a federal bailout, but will the rest of the nation really pony up so that California can only postpone the inevitable for a few more months? The state is one gigantic welfare-dispenser. This is a beautiful place, but it's hard to imagine how it cn attract businesses. I'm desperately looking for any low-paying job I can get, to postpone my foreclosure, while meanwhile other Californians are getting $4000 / month disability payments from the state.

We here in California have been paying more federal taxes than we get back. Where does that federal tax go to? Other states in the USA. We help the smaller states pay their welfare, etc. We here in California would be fine if we could keep our tax money at home. So would all the other larger states do the same. Of course, the smaller states wouldn't like that - they would be bankrupt.

Think about it. It can be a two way street.

California does not need a bailout. Like any family living beyond its means, we will need to cut our expenses and live within our means, which also means we cannot continue to support our freeloading poor relations, like Miss., Texas and Alabama, Cut 'em off! Tired of paying for ungrateful folks who repay us with jealousy and hatred. For eight years that Texan Bush allowed illegals to flood our borders, schools, courts, hospitals and jails. If the federal gov't won't protect our borders, I say we keep the surplus taxes we send to other poorer states, and use the funds to protect the state's borders.
