SACRAMENTO, Calif. — Against a backdrop of IOUs and expanding government furloughs, Gov. Arnold Schwarzenegger and legislative leaders expressed optimism Saturday that they were moving toward a compromise that could end California's fiscal calamity.

Negotiations to close the state's $26.3 billion deficit restarted after two weeks of inaction and partisan bickering. Top lawmakers from both parties said a budget-balancing deal was possible in the coming week.

"I would say we're getting very close to a general framework, but there are still outlying questions," said Assembly Minority Leader Sam Blakeslee, a San Luis Obispo Republican, after emerging from a closed-door meeting between lawmakers and Schwarzenegger.

They negotiated about 2 1/2 hours Saturday before ending talks for the day. They were expected to return to the Capitol on Sunday.

Negotiations centered on the extent of budget cuts _ which are expected to range from $14 billion to $15 billion _ and what other steps might be taken to close the deficit.

The shortfall, which is the difference between the amount of tax money coming into the state and its previously approved spending obligations, amounts to more than a quarter of California's general fund, its main account for paying operating expenses.

Schwarzenegger and Republican lawmakers also want reforms to welfare, pension, health care and in-home supportive service programs. They say preventing waste and abuse will save the state money, which in turn can be used to prevent cuts elsewhere in the budget. The governor's office has estimated its reform proposals will save $1.7 billion this fiscal year alone.

Democrats have criticized the reform proposals as peripheral issues that do not have a direct effect on the immediate budget deficit. They also say Schwarzenegger has overstated the savings.

"There's a general appreciation that many of these reforms will produce savings, but we want to make sure we approach them in a thoughtful manner," Blakeslee said.

Despite the differences, both Democratic leaders appeared upbeat as they left Schwarzenegger's office after a second round of talks that began Friday night.

Assembly Speaker Karen Bass, who walked out of negotiations earlier in the week, said there did not appear to be any insurmountable obstacles to reaching a deal. She described the talks as complicated.

"I think what has happened over the last 48 hours has been the most productive in the last several weeks," the Los Angeles Democrat said. "We are just not finished." Senate leader Darrell Steinberg, a Democrat from Sacramento, also attended the talks.

Besides the welfare and social service reforms, education funding is one of the key negotiating points. Lawmakers are trying to decide whether it can be cut and, if so, by how much. Funding for K-12 schools and community colleges accounts for roughly half of annual state spending.

The possibility of a breakthrough in resolving California's mammoth budget shortfall comes a week after the state began issuing IOUs to thousands of vendors. State workers also have begun taking three days off a month without pay, cutting the salaries of more than 200,000 government employees by 14 percent.

The state's fiscal picture has become progressively worse since Schwarzenegger and lawmakers passed the budget for the current fiscal year last February during an unusual midyear session.

Personal income taxes declined 34 percent during the first five months of the year, a slide that has accelerated as the recession continues to strangle California's economy.

On Friday, the state controller's office reported the state had spent $10.4 billion more than it collected in the fiscal year that ended June 30. It is now without sufficient cash to cover all of its payment obligations.

If the budget isn't balanced by late August, the state will have to defer payments to its pension funds and may issue IOUs instead of paychecks to state employees.

The unprecedented drop in tax revenue is forcing Schwarzenegger and lawmakers to make difficult choices, with deep cuts proposed to education, health and social service programs.

At the same time, Schwarzenegger and Republican lawmakers are standing fast against additional tax increases, limiting lawmakers' options for closing the deficit.

The two-year budget package approved in February increased sales, personal income and vehicle license taxes, and Republicans say the state's economy cannot absorb additional tax hikes.

While the governor and lawmakers try to reach a compromise, some of the state contractors who are being issued IOUs will have to start scrambling to find banks that will cash the warrants. Bank of America Corp. and other major banks said Friday was the last day they would honor the IOUs, which cannot be redeemed until Oct. 2.

Can you spell "artificial budget deficit"? CA's problem was created to get Arnie and Company into power via the aid of a small group of obstructionist Sacramento conservatives. Here's how they did it:

(1) Arnie & Co campaigned on a pledge to do away with $4.5B each year in vehicle registration taxes. They were successful.

(2) Arnie & Co prevented CA from instituting a petroleum extraction fee...the same as every other oil producing state in the nation...worth (at Alaskan rates, $4.5B) each year.

(3) Arnie & Co backed several statewide propositions that borrowed money and added $5B in debt service payments to the State's budget.

(4) Arnie & Co successfully sued the former Gov from entering into a an agreement with power companies to place a $70/MW cap on electricity, through 2023. Now CA pays almost TWICE that amount and the cost is driving business to states with lower power costs...cutting jobs and revenues.

All these initiatives and more add up to far more than CA's deficit.

I wonder how many state workers experiencing a 14.2 percent pay cut would trade with an unemployed person who got a 100% pay cut? The state workers union promoted the election of a Democrat legislature that has brought us to the point of bankruptcy as none of these Dems are williling to do the right thing for CA residents and that is cut all their special interest programs and aid to illegal immigrants.

With the Constitutional rule saying that CA needs 2/3 of a vote to pass legislation, what do you think happens? Gridlock. The Dems are in the majority. If what you say is true, they'd be getting all their legislation passed and you would be complaining for different reasons. As it is, all it takes is the Republican minority to vote no and the bill dies. It's NOT the will of the people.

Which a couple of Republicans in the past have crossed the aisle instead of holding to their guns of cutting first has resulted in this same old mess. Cuts before more taxes. We as CA will have to save for all the new taxes Obama and his Dem congress will be imposing on us in the near future.

The failed philosophy of the rethuglicons is the cause of Prop 13 and the systemic problems of CA finances. You cannot run a government without everyone chipping in there fair share for the services provided. The idea that crooks (R)s in this case think that paying their fair share is bad is stupid. If everyone would pay their fair share of property taxes, it would solve the problem but thanks to the rethugs, the Prop cannot be overturned that easily hence they try to blame everything under the sun without accepting responsibilty for their failed philosophy.

The legislators in Sacramento should have a freeze placed on their pay or be issued I.O.U.'s. They should not receive any pay and the amount of their I.O.U.'s should be decreased a percentage every week that they do not preform the duties of their jobs. When election time rolls around again we will remember the financial mess we have been left to navigate. Every incumbent should be voted out of a job. Enough is enough.

Compromise is absolutely necessary.
Communism imploded and free market capitalism set us back at least several years.
If either side insists on business as usual, California will end up bankrupt.
There is as yet no ideal political system that we know of that is infallible.
We should not elect people who are spineless and only cater to their
special interest groups.

Arnold would like to get his hands on the State employees retirement money. Many governors in the past have tried and failed. Alot of Republicans are in PERS. Arnold is a crook and he's politically isolated. Keep your eye on him.

Find a more efficient property taxing system than Prop. 13.
Get a grip on health care. Tax alcohol and cigarettes to pay for the health disease they cause.
Get rid of overpaid Administrators on all levels of governement. And there are plenty earning big $$.
Make schools run efficiently.
Stop corporate welfare. Politicians never want to anger these people.....they're not paying their share.
Fine polluters.
Reduce salaries of Elected State Officials. Get rid of salaries of state positions that are political
payoffs and appointments.
Tax sports teams. If they can pay players millions each year then they should pay big for the
necessary police, firefighters, and other government services they require at each event.
Get a handle on immigration and welfare.

Get rid of Arnold and re-instate the car registration fees that he dropped as an election prop, only to devastate the economy further. I'm not saying it's all his fault. California has had a Constitutional problem for years now and you listed many of the culprits in your post. It's just too bad the state can't afford a recall election.

The problem is that our voters passed proposition xxx (can't recall) which ammended the state constitution saying a budget takes 2/3 vote to pass. You can never get 2/3 without a bunch of Republicans. Couple this with the gerrymandering that has gone on for decades so the democrats and republicans are basically elected in their primaries, so they pander to the farther left or farther right and what do you get? impossible governance as is seen each budget cycle since prop xxx.
We need a constitutional convention to draft a new state constitution that strips out a bunch of the stuff added by proposition and prevents propositions from directly ammending the constitution.

CA Prop 13 needs to be repealed. First it not just the little guy that is not paying his/her fair share of the properties taxes, big business also is not being taxed at the current level either. It is totally unfair to live next to a neighbor and pay twice, three times or four times the property taxes for the same type of house. With the only reason for the difference in property tax amounts is that the other property was purchased 20 or 30 years ago. Look this proposition was created to help the elderly or disabled afford to stay and live in their homes. Fine, California can give these (and only these) people a discount on their property taxes. Everyone else should be taxed at the same rate. I am buying a new home and will be paying $800 a month in property taxes. That was no typo ($800 per month). There is absolutely no reason others should be paying a fraction this for the same property. Pay your fair share or just leave the state!

I was stationed in California for several years, and I can assure you that it is not worth $800 a month in property taxes. But, I agree with you, make everyone pay thier fair share. That means everyone, with the exception of the elderly.

Prop 13..Prop 13. That's all we ever hear. Since it was enacted propertytaxes increased 800%. there was plenty of money. The state just never SAVED any of it. I remember getting these stupid $50 checks 20 years ago because we had this big surplus....wow. The state took money from localgovernment to create way too many dumb boards and commissions (I know, iworked for one)What a waste. The initiative process put us even more in debt. Prison guards make $75K a year to baby sit. Thousands of people sit in jail for selling pot and we pay $37K a year to keep them there...12K for a K-12 kid to go to school. I'd be willing to pay more property tax if it went to MY community not Sacramento.

As most California residents know, people especially taxpayers have been leaving the state for years. Oregon, Neveda, and Colorado are now full of former taxpaying Californians. This is another one of Sacramento's problems.
